Betterment tax on selling an apartment: exemptions, the beneficial calculation and the pitfalls

Many sellers discover their betterment tax liability only after they have signed the agreement. That is the wrong way round: the tax should be examined before the price is set, because it directly affects the net proceeds.

What exactly is betterment tax imposed on?

Betterment tax is imposed on the gain arising on the sale of a right in real estate: the difference between the sale value and the purchase value, less recognised expenses and after indexation. It is not imposed on the entire consideration, so a seller who bought the apartment in the 1990s and is selling it today may face significant tax even if the price seems reasonable to him.

The exemption for a sole qualifying residential apartment

The main exemption on the sale of a residential apartment is the betterment tax exemption for a seller of a sole apartment, subject to conditions and a ceiling. The exemption ceiling stands at NIS 5,008,000, and the amounts have been frozen and are not indexed in the 2025 to 2027 tax years. A sale at a value above the ceiling requires tax to be calculated on the proportionate part above it.

The exemption has eligibility conditions, including a minimum holding period and restrictions relating to previous sales. Here too, the definition of a sole apartment is examined at the level of the family unit, and takes into account shares in other apartments. A seller who assumes he is entitled without checking may discover otherwise in the assessment.

What you need to know. The exemption is not granted automatically. It is requested as part of the report on the transaction, and the appropriate supporting documents must be attached. A report that does not include a request for exemption may lead to a full assessment.

Beneficial linear calculation

For apartments purchased before 1 January 2014 there is a beneficial linear calculation track, under which the betterment is apportioned over the holding period: the part attributed to the period up to the determining date is exempt from tax, and the part after it is taxed at the rate set by law. For long-standing owners this is sometimes the most significant track, and it may reduce the tax dramatically even where there is no entitlement to a full exemption.

Choosing the track is not a technical matter. It is sometimes worth forgoing a full exemption on one apartment in order to preserve it for a larger future sale, and using the linear calculation on the current sale. This consideration is weighed against the seller's overall property position.

Recognised deductions: the expenses that reduce the betterment

Before the tax is calculated, expenses incurred in connection with the purchase, the improvement and the sale may be deducted. The common expenses are:

  • Purchase tax paid on the purchase of the apartment
  • Lawyer's fees on the purchase and on the sale
  • Brokerage fees on the purchase and on the sale, subject to the rules
  • Renovation and improvement expenses that are not routine repairs
  • Betterment levy paid
  • Certain financing expenses, subject to conditions

All of these depend on the existence of supporting documents. That is the practical reason to keep renovation invoices, purchase tax payment confirmations and brokerage agreements for years. A seller who has lost the documents in effect pays tax on a gain he never made.

Spreading the betterment

Under certain conditions, the law allows the real betterment to be spread over several tax years. Spreading can benefit someone whose income is low in those years, or who has not used tax credit points and lower tax brackets. It is a tool that requires an individual calculation, and it sometimes saves a considerable sum.

Five mistakes that increase the tax

  1. Setting the price before checking the tax. A seller who agrees a price and only then discovers the tax liability comes to the table in a weak position.
  2. Not keeping supporting documents. Recognised expenses that cannot be proved are not deducted.
  3. Using the exemption at the wrong time. Using the exemption on a small sale may block it on a large one.
  4. Ignoring the betterment levy. The levy is usually borne by the seller, and it should be checked in advance with the local committee.
  5. Reporting late. The report is filed within 30 days of the transaction, and requests for exemption and relief are also submitted as part of it.

The right order of things

First the tax review and planning, then setting the price and the payment schedule, and only then signing. In transactions with significant exposure, it is also worth considering, in appropriate cases, a preliminary approach to the Israel Tax Authority to obtain its position. An early review costing a few hours of work sometimes saves tens of thousands of shekels.
